What can I embroider for a party besides T-shirts?

Favor bags for every guest, felt crowns, cloth napkins, a bunting banner with one balloon on each pennant, or fabric gift bags that replace wrapping paper and can be used again next year. Choose one motif and a few colors and repeat them, so everything looks like a set.

How do I keep small confetti dots from puckering the fabric?

Hoop the fabric drum-tight on a firm stabilizer, so the many small pieces do not pull the fabric between them. Let your machine trim the jumps between dots; if it does not trim automatically, clip the jump threads close to the fabric after stitching. On knits, a cut-away holds the dots in place better than a tear-away.
